What this question trains
This question practices one of the core steps in intrinsic valuation, adjusting beta so that comparable companies can be used to estimate a target company’s cost of equity. Candidates need to understand why observed equity betas are affected by leverage, how to remove that effect using a company’s debt to equity ratio and tax rate, and then how to apply the target company’s own capital structure to the unlevered peer estimate. Interviewers ask this because beta drives discount rates in DCF models, and they want to see whether you can separate operating risk from financing choices and use comparable companies in a disciplined way. It also tests whether you know when a peer set is more reliable than a single company estimate and how leverage assumptions change valuation inputs.
